Securities lending income has costs and counterparties

A European UCITS disclosure can reveal how a fund earns ancillary revenue and shares it.

THE IDEA TO KEEP

Separate gross securities-lending revenue, service costs, net fund revenue, and collateral risk.

Look beyond the headline expense ratio

A fund that owns securities may lend some of them under an agreed arrangement while receiving collateral and lending revenue. This introduces another set of transactions to understand alongside the portfolio and management fee. ESMA's guidelines address efficient portfolio management techniques, costs, disclosures, and collateral for relevant UCITS. Lending does not mean the investor personally opened a margin account, but the fund still acquires operational and counterparty dependencies. The annual report and prospectus should explain the actual practice. A low advertised expense ratio alone does not describe every revenue-sharing arrangement or risk.

Reconcile a fictional revenue statement

Assume a fictional UCITS fund records €100,000 of gross annual lending revenue and €30,000 of disclosed direct and indirect operational costs associated with that activity. The simplified net revenue is €70,000. On an assumed €100 million asset base held constant for the exercise, that equals 0.07%, or seven basis points. It is not automatically a seven-basis-point increase in each investor's realized return because asset levels, timing, other costs, and performance measurement can differ. The figures are invented; they are not typical fees, a forecast, or a quotation from a real fund.

Do not mistake collateral for a loss guarantee

Collateral can reduce exposure if a borrower does not return securities, but its value, liquidity, correlation, and legal accessibility matter. A portfolio of collateral worth more than the loaned securities at one observation time can become inadequate after price changes and liquidation costs. The risk assessment also depends on the contract and any indemnity, whose scope should be read rather than presumed. Avoid announcing a universal maximum loss from one collateral percentage. A default scenario is a chain of claims and realizations, not simply a comparison of two stable spreadsheet balances.

Distinguish income from implementation quality

Higher lending income can reflect higher demand to borrow particular securities, different assets on loan, or a different sharing agreement. It does not by itself prove that the fund is better. A comparison should consider who receives the revenue, which costs are deducted, counterparties, collateral, recall arrangements, and possible conflicts. Also check the same reporting period and asset denominator. Dividing one fund's full-year revenue by a single unusually low end-of-year asset value can exaggerate a yield relative to another fund that reports an average asset base.

Use a disclosure checklist

Record gross revenue, itemized costs, net revenue retained by the fund, average or stated denominator, proportion on loan, borrower exposure, collateral, and any guarantee or indemnity. Mark missing information as unresolved, not zero risk. This article concerns the European UCITS framework; check the local rules for other structures. Continue with the tracking-difference lesson to see how ancillary revenue can be one contributor to the fund's realized benchmark gap without fully explaining it. The exercise evaluates disclosures and mechanisms rather than recommending that an individual buy or avoid a specific ETF.
